You can configure DNS resolution for qubes connected to sys-proxy like this (add the commands in /rw/config/rc.local of sys-proxy):

You may also want to force using a defined DNS server (9.9.9.9 in the current example) and blocking all other DNS servers (this avoids dns leaks)

Yes, if you have DNS server running on your VPS, then you can use it in sys-proxy. Change 9.9.9.9 used in the link above to your VPS private IP address in VPN e.g. 10.8.1.1.
